Engineers India Ltd - BUY

 Engineers India Ltd - BUY
CMP: Rs 292, 6-9mnths Target: Rs 355, Upside: 21.5%

“Flag pattern breakout” Engineers India (Engineers) has been stuck in a narrow trading range for the past three months. This consolidation phase saw the stock gyrating in a 40 point trading range. After taking a pause from September to November, Engineers has finally seen a price outburst on the weekly charts indicating a "Flag Pattern" breakout. This suggests Engineers is all set to resume its northbound journey. If the breakout plays out the way it should then projections are indicating that the stock has a potential first target of Rs 330, which also coincides with its immediate previous peak, translating into 15.7% returns.

“Symmetrical triangle breakout” On analysing the larger time frame monthly chart, Engineers has already broken out from a Symmetrical triangle pattern which further accentuates our positive stance on the stock. The up thrust has been accompanied with credible volumes indicating strength in the current upswing. Conservative projection of the pattern suggests that Engineers is set to rally up to Rs 355 in 6-9 months.

Based on the above evidence, the projection of the structure indicates first potential target of Rs 330 and second target of Rs 355, translating into 21.5% upside. The breakout would stand void if Engineers India breaks below the midpoint of the Flag pattern placed at Rs 260 on closing basis.

Revenue growth was modest as expected; growth in IMS improves

In‐line with our expectation, HCL Tech delivered a modest constant currency (CC) dollar revenue growth of 2.1% qoq. The annual revenue growth moderated to 9.3% from 13.5% in the previous quarter. Growth in IMS services (35.5% of company revenue) improved to 3.4% qoq v/s 0.9% qoq in the preceding quarters and for the period CY15, it stood well ahead of the company at 16% yoy. Traction in BPO (5.5% of revenue) continued to be strong with revenues increasing by 8% qoq in Q3 FY16 and 24% yoy in CY15. Growth in Engineering and R&D services (18.6% of revenue) was weak this quarter at ‐1.5% qoq; however, the service line grew by strong 23% yoy during the past 12 months. Application services (40% of revenue) remain a soft spot for HCL Tech; revenues grew by only 6% yoy in CY15 dragging down overall growth of the company. Growth was disparate within verticals with Retail & CPG (up 10.3% qoq), Public Services (up 8.4% qoq) and Telecom/Media (up 3.4% qoq) growing at faster pace. Regionally, America grew by robust 5.5% qoq while Europe declined by 2.4% qoq.

Operating margin improved by 80bps qoq; recovery likely to be gradual over medium term
Q2 F6/16 operating margin of HCL Tech stood at 21.5% representing an improvement of 80bps qoq. This was mainly driven by significant 140bps qoq expansion in gross margin on the back of uptick in employee utilization (ex‐trainees improved by 110 bps qoq) and currency benefits. The company is also likely to have extracted benefits in fixed price/managed services contracts, the share of which has been increasing in revenues. Investment in the area of sales and marketing led to SG&A level rising by 60bps qoq to 13.1%. The business investments incurred related to large deals in recent quarters would likely be leveraged over the medium term thus enabling HCL Tech to improve its margin profile.

Investment risk-reward favourable; Retain BUY
In our view, a combination of healthy dollar revenue growth and small margin expansion should drive a decent 13‐14% pa earnings growth for HCL Tech in F6/17 and F6/18. With the stock having underperformed in the past 6‐9 months, valuation at near 12x FY18 P/E is undemanding and represents an attractive investment risk‐ reward for long term investors. Retain BUY recommendation on HCL Tech with a 12‐month target of Rs. 998.

Reliance Industries Q3 FY16

CMP: Rs1,043   1‐yr Target: Rs1,200   Upside: 15.1%  BUY

²  Reliance Industries Q3 FY16 performance was ahead of estimates on the back of an strong performance from the refining segment

²  OPM improved 917bps yoy and 199bps qoq to 18.2% in line with our expectations; yoy increase was led by 406bps and 841bps rise in petchem and refining segment EBIT margins respectively

²  US$11.5/bbl GRMs was tad higher than our estimates

²  PAT at Rs. 7,218cr was higher than our estimates due to better than expected refining and petchem performance and higher other income

²  Raise FY16 and FY17 estimates and maintain BUY rating with higher 1‐ year target price of Rs1,200

Maintain BUY
Over the next three years, we believe, these core businesses of refining and petrochemicals will drive a strong 25% CAGR in standalone EBIDTA on the back of commencement of large scale projects ‐ off gas cracker and petcoke gasification.

The petcoke gasification project whereby RIL is investing US$4bn is expected to commence operations in FY17. Commencement of this project will allow RIL to replace expensive RLNG with gas produced from petcoke leading to incremental US$2/bbl GRM (management guidance of US$2.5/bbl). Off gas cracker will provide a consistent low cost supply of feedstock to the petrochemical plants where RIL is increasing its capacity. While the global environment has been moderately improving form GRMs and petrochemical spreads, RIL will outperform the benchmarks by a significant margin.

The domestic E&P segment will continue to reel under pressure of falling production, lower prices and bureaucratic issues. Shale gas too will continue to see pressure as realizations will remain weak. While Telecom business might achieve EBIDTA breakeven in three years considering its asset light model, Retail business will show improved trend in profitability. We are raising our estimates to factor in higher than expected PAT in Q3 FY16. However, P/E valuations of 9.7x on FY17E earnings is much below RIL’s historical average and we believe a re‐rating is due given strong earnings growth profile in the coming years. We maintain BUY with a 1‐year price target of Rs1,200 (raised from Rs1,150 earlier).
